Abstract:
This paper uses producer quality information to investigate whether
firms segment markets and adapt product quality and prices according to
destination country characteristics. To guide empirical work, the paper
builds a model based on heterogeneous firms that set quality and prices
to heterogeneous consumers. Using detailed price and quality data over
time, results document quality-based market segmentation, by which firms
raise quality and prices to high-income destinations. An instrumental
variable estimator, a major and unexpected exchange rate shock and
several robustness checks reinforce evidence that differences in prices
across countries are not driven by markups, but by investments in
product quality.
